In a historic move, the European Union has adopted the Artificial Intelligence Act, a sweeping piece of legislation designed to regulate the development and use of artificial intelligence technologies. The new law, passed in May 2025 and set to take effect beginning August 2025, is the first of its kind globally and is expected to set a precedent for how countries approach AI governance in the years ahead.

The law introduces a classification system that ranks AI applications by their perceived level of risk to society. Applications deemed to pose an “unacceptable risk”—such as systems that exploit human vulnerabilities or engage in social scoring—will be banned outright. Meanwhile, high-risk applications, which may include AI used in areas like medical diagnostics, hiring processes, critical infrastructure, or law enforcement, will be allowed only under strict conditions. These conditions include requirements for risk assessments, human oversight, transparency documentation, and high-quality data inputs to minimize bias and errors.

 

 

 

 

Applications considered to present limited or minimal risks—such as AI-powered chatbots or image editing tools—will be subject to lighter obligations, mostly centered around transparency. For example, businesses must inform users when they are interacting with an AI system, especially if that system generates content or automates decision-making.

One of the law’s most significant elements is its extraterritorial scope. Companies outside the European Union will be required to comply if their AI products or services are accessible to users within the EU. This effectively means that the law could impact businesses globally, even if they are based in countries with no current AI regulations of their own.

Non-compliance carries substantial consequences. The legislation outlines financial penalties of up to €35 million or 7 percent of a company’s global annual revenue, depending on which is higher. Industry experts compare its enforcement potential to the General Data Protection Regulation (GDPR), which reshaped global data privacy practices after its introduction in 2018.

The European Commission has emphasized that the law aims to encourage innovation while ensuring safety and accountability. Support mechanisms such as regulatory sandboxes and guidance documents are expected to be introduced in the coming months to help startups and small businesses adapt.

Despite the legal clarity the AI Act aims to provide, many companies are still assessing how the rules will apply to their existing tools and practices. Business owners leveraging AI in customer service, marketing automation, analytics, or even internal operations may need to evaluate their systems against the new risk classifications. Those developing general-purpose AI models—such as large language models or image generators—will also face transparency requirements, particularly around the data used in training and the safeguards in place to prevent harmful outputs.

Several U.S.-based companies with operations in Europe have already begun reviewing their AI deployments to ensure compliance. Meanwhile, other countries are monitoring the EU’s regulatory progress closely. Policymakers in Canada, the United Kingdom, and the United States are reportedly exploring similar frameworks.

While the full effects of the law will unfold over time, it marks a significant shift in how governments approach AI. For businesses operating in or selling to European markets, this law could signal a new era of regulatory scrutiny, where compliance is no longer optional but a competitive necessity.
